Q.A and B are partners in a firm sharing profits in the ratio of 3:2. Mrs A has given a loan of ₹ 20,000 to the firm and the firm also obtained a loan of ₹10,000 from 'B'. The firm was dissolved and its assets were realised for ₹ 25,000. State the order of payment of Mrs A's loan and B's loan with reason, if there were no creditors of the firm.

Mrs A's loan is an outside liability and is paid first and in full (₹20,000); only the ₹5,000 left over goes toward B's loan (a partner's own loan), which therefore remains short by ₹5,000.

Reasoning — order of payment on dissolution (Section 48, Indian Partnership Act, 1932):

When a firm is dissolved, its assets (and any capital contributed by partners to make up deficiencies) are applied in the following order:

  1. first, in paying the debts of the firm to third parties (outside liabilities);
  2. next, in paying to each partner proportionately what is due to that partner for advances/loans made to the firm, as distinguished from capital;
  3. next, in paying to each partner proportionately what is due on account of capital; and
  4. the residue, if any, is divided among the partners in their profit-sharing ratio. Applying this to the facts:
  • A's wife, Mrs A, is not a partner in the firm. Her loan of ₹20,000 to the firm is therefore treated as an outside (third-party) liability, falling under category (a) above — ranking exactly like any other outside creditor, ahead of partners' own loans.
  • B's loan of ₹10,000 is a loan from a partner himself, falling under category (b) — payable only after all outside liabilities (including Mrs A's loan) are settled in full.
