An open economy trades goods, services and capital with other countries.

An open economy is one that has economic relations with the rest of the world. It:

  • Exports and imports goods and services (foreign trade),
  • Allows the flow of capital (investment, loans) into and out of the country, and
  • May allow the movement of labour and technology.

Because of these foreign transactions, the aggregate demand of an open economy includes net exports (X − M), i.e. AD = C + I + G + (X − M). A closed economy, by contrast, has no trade or financial links with other countries. Most real-world economies, including India, are open economies. …
