Goldsmith Lala kept people's gold and issued receipts that people used as money; realising only a small part of the gold was ever claimed at any time, he lent out the surplus, and every loan came back as a fresh deposit - showing how banks create deposits and credit that are a multiple of the cash reserves they hold.

The story of Goldsmith Lala: In earlier times, people kept their gold safely with a trusted goldsmith named Lala, who issued them a receipt for the gold deposited. Since these receipts were accepted by everyone as proof of gold, people began to use the receipts themselves to make payments instead of moving the actual gold. The receipts thus started to circulate as money.

The key observation: Lala noticed that on any given day, only a small fraction of depositors came to withdraw their gold; the rest of the gold simply lay idle in his safe. So he realised he could lend out the idle gold (or issue fresh receipts against it) to borrowers and earn interest, while still keeping enough gold to meet the small daily demand for withdrawals.

How this creates credit: When Lala lends, the borrower spends the money, and it comes back to Lala (or another goldsmith-banker) as a new deposit, against which more loans can again be given, keeping only a fraction as reserve each time. In this way the total deposits and credit created become several times larger than the actual gold (cash reserves) held.
