National income is measured by three methods corresponding to the three phases of the circular flow: the Product/Value-Added method (sum of value added), the Income method (sum of factor incomes), and the Expenditure method (sum of final expenditures). All three should give the same national income.

Because income flows in a circle — production generates income, income is spent, and spending buys output — national income can be measured at three different points. These give the three methods, a core Kerala Plus Two (DHSE) economics national-income-accounting topic, aligned with the NCERT/CBSE curriculum.

1. Product Method (Value-Added Method):

  • National income is measured as the sum of the value added by all producing enterprises in the economy during the year.
  • Value added by a firm = Value of output − Value of intermediate goods used. This avoids double counting by counting only the value added at each stage.
  • Adding the value added of all firms gives Gross Domestic Product at market price (GDPmp). Deducting depreciation and net indirect taxes, and adding net factor income from abroad, gives National Income (NNPfc).

2. Income Method (Distribution Method):

  • National income is measured as the sum of all factor incomes earned by the owners of factors of production within the domestic territory — namely compensation of employees (wages), rent, interest, and profit (and mixed income of the self-employed).
  • Their total is Net Domestic Product at factor cost (NDPfc). Adding net factor income from abroad gives National Income (NNPfc). Transfer payments are excluded because they are not payments for productive services.
