Analysis of Financial Statements refers to a systematic study of the figures given in the financial statements (Balance Sheet and Statement of Profit & Loss) by establishing relationships between them, so as to understand the financial strengths and weaknesses of a firm. Two key purposes are:

  1. To assess the profitability and operating efficiency of the business — i.e. to find out how well the business has utilised its resources to generate profit, and to compare performance across periods or with other firms.

  2. To judge the short-term liquidity and long-term solvency of the business — i.e. to find out whether the business will be able to meet its current obligations as they fall due, and whether it has a sound capital structure to meet its long-term debts.
