Keynesian equilibrium income is simply wherever planned aggregate demand equals aggregate supply, and if that point falls short of the full-employment level of output, the economy settles into an under-employment equilibrium — with involuntary unemployment persisting because, unlike the classical model, there is no automatic mechanism pulling the economy back to full employment in the short run.

The Keynesian equilibrium condition is AD = AS, where Aggregate Supply (AS) is represented by the 45° line (since in the simple model, planned output/income Y is supplied in full, so AS = Y at every point), and Aggregate Demand (AD = C + I in a simple closed economy) is the planned spending on that output.

Full employment income (Yf) is the specific level of income/output at which all the labour force willing to work at the going wage rate is actually employed. Crucially, nothing in the determination of equilibrium income requires AD to intersect the 45° line exactly at Yf — equilibrium can occur at any level of income where AD = AS, including one below full employment.

How under-employment equilibrium is reached (diagram description):

  1. Draw the 45° line (AS = Y) on axes with income/output (Y) on the horizontal axis and AD/AS on the vertical axis.
  2. Draw the Aggregate Demand curve (AD = C + I), which has a positive intercept (autonomous consumption + investment) and rises with income at the slope of the MPC, but less steeply than the 45° line.
  3. The point where the AD line crosses the 45° line, point E, gives the actual equilibrium level of income, Ye.
  4. Mark the full-employment level of income, Yf, on the same horizontal axis. …
