Fiscal deficit measures the government's total borrowing requirement, and its implications range from rising public debt and interest burden to possible crowding-out of private investment or inflation, depending on how the borrowed funds are financed and used.

Fiscal deficit is defined as:

Fiscal Deficit = Total Budget Expenditure − Total Budget Receipts excluding borrowing

It represents the total amount the government needs to borrow during the year to cover the gap between its spending and its own (non-borrowed) revenue.

Implications of a fiscal deficit:

  1. It measures the government's total borrowing requirement for the year — a persistently high fiscal deficit means the government is relying heavily on debt to finance its activities.

  2. It adds to the stock of public debt, and consequently to the government's future interest payment obligations — a portion of next year's (and future years') budget will have to be set aside just to service this debt, which in turn can squeeze the funds available for productive spending later.

  3. If financed through borrowing from the open market, a large fiscal deficit can push up interest rates (by increasing the demand for loanable funds), potentially crowding out private investment, since private borrowers now face higher borrowing costs.

  4. If financed through deficit financing by the central bank (essentially creating new money to fund the deficit), it can increase money supply and generate inflationary pressure in the economy.
