Business finance is the money required for running and expanding a business; capital structure is the mix of equity and debt used to raise that money. (The OR factors affecting fixed capital are also explained.)

A) Business Finance — Business finance refers to the money and credit employed in a business. Every business needs funds to purchase fixed assets (land, buildings, machinery), to meet day-to-day operating expenses (wages, raw material, rent), and to expand and grow. Finance is therefore called the lifeblood of a business; without adequate finance no business activity can be carried on.

B) Capital Structure — Capital structure refers to the mix or proportion of different sources of long-term funds used by a firm, mainly owners' funds (equity, i.e. equity share capital and retained earnings) and borrowed funds (debt, i.e. debentures and loans). It is often expressed as the debt-equity ratio. A firm should design its capital structure to balance risk and return — using debt raises financial leverage and can increase shareholders' returns, but too much debt increases financial risk.

OR — Factors affecting the requirement of FIXED capital:

  1. Nature of business — a manufacturing concern needs a large amount of fixed capital for plant and machinery, whereas a trading concern needs relatively little.
  2. Scale of operations — a large-scale organisation needs bigger plant and more fixed assets, so it needs more fixed capital than a small-scale one. …
