Central bank + commercial banks together determine money supply: the central bank controls high-powered money and commercial banks create credit on it. The RBI controls the money supply using CRR, SLR, bank/repo rate, open market operations and qualitative tools.

Role of central bank and commercial banks in money supply:

  • The central bank (RBI) is the sole authority to issue currency and it supplies the reserves (high-powered money) of the banking system. By changing the amount of reserves and the reserve requirements, it controls the total money supply.
  • Commercial banks create credit (deposit) money. When banks receive deposits, they keep a fraction as reserves (the cash reserve ratio) and lend the rest; the borrowed money returns to the banking system as fresh deposits, and the process repeats. In this way an initial deposit expands into a multiple amount of deposits — the money (deposit) multiplier = 1 / reserve ratio. Thus commercial banks multiply the base money supplied by the central bank.
