Internal economies of scale are cost advantages that arise within a firm as it expands its own production. They are enjoyed only by that firm and lower its average cost. The main types are technical, managerial, labour, marketing/commercial, financial, and risk-bearing economies.

Meaning

Internal economies are the economies (savings in cost) that a firm secures as a result of the expansion of its own scale of production. They are 'internal' because they accrue to that single firm and depend on its own size, not on the industry. As the firm grows, its long-run average cost falls.

Types of internal economies

  • Technical economies: a large firm can install big, modern and specialised machines, use the latest techniques, and spread the cost of research and indivisible equipment over a larger output, reducing per-unit cost.
  • Managerial economies: a large firm can divide management into specialised departments (production, sales, finance) headed by experts, improving efficiency and lowering managerial cost per unit.
  • Labour economies: large-scale production allows greater division of labour and specialisation, increasing workers' skill and productivity.
  • Marketing / commercial economies: a big firm buys raw materials in bulk at lower prices and sells its output on favourable terms, saving on purchase and selling costs.
  • Financial economies: a large firm enjoys better credit standing and can raise capital more easily and at a lower rate of interest. …
