Monopolistic competition, described by E.H. Chamberlin, is a market with many sellers offering differentiated (but close substitute) products. Its key features are a large number of firms, product differentiation, free entry and exit, selling costs and advertisement, a downward-sloping elastic demand curve, and limited price-setting power.

Meaning

Monopolistic competition is a market structure in which there are many firms selling similar but not identical products. It stands between perfect competition and monopoly and was analysed by E.H. Chamberlin.

Characteristics

  • Large number of sellers and buyers: there are many firms, but not as many as in perfect competition; each has a small share of the market.
  • Product differentiation: each firm sells a product that is slightly different from others in brand, quality, design, packing or trademark. The products are close substitutes but not perfect ones.
  • Free entry and exit: firms are free to enter or leave the industry (strictly, the "group") in the long run.
  • Selling costs and advertisement: because of product differentiation, firms spend heavily on advertising and sales promotion to attract buyers. Selling cost is a special feature of this market.
