Supply of foreign exchange arises from exports, foreign investment inflows, remittances, foreign loans/aid and speculative inflows.

The supply of foreign exchange refers to the quantity of foreign currency available to a country, arising from transactions that bring foreign currency in. The main factors affecting it are:

  1. Exports of goods and services — When a country exports goods and services, foreigners pay for them in foreign currency, so exports are the most important source of supply of foreign exchange. Higher exports increase the supply.

  2. Foreign investment coming into the country — Inflows of foreign direct investment (FDI) and foreign institutional/portfolio investment (FII) bring foreign currency into the country, increasing its supply.

  3. Remittances and transfers from abroad — Money sent home by nationals working abroad, and other unilateral transfers (gifts, grants) received from foreigners, add to the supply of foreign exchange.

  4. Foreign loans and foreign aid received — Loans and aid received by the government or private sector from foreign governments and institutions bring in foreign currency.

  5. Speculation — If speculators expect the domestic currency to appreciate (or the foreign currency to fall), they sell foreign currency now, increasing its supply.
