Official reserve transactions are the central bank's dealings in its foreign exchange reserves to settle the overall BoP; they are the accommodating item that balances the BoP and helps maintain the exchange rate.

Meaning:

Official reserve transactions refer to the transactions undertaken by the central bank (the monetary authority, i.e. the RBI in India) in its official reserves of foreign exchange — including foreign currencies, gold, Special Drawing Rights (SDRs) and the reserve position with the International Monetary Fund (IMF). The central bank buys or sells these reserves to settle the overall surplus or deficit in the country's balance of payments.

How they work:

  • When there is an overall deficit in the balance of payments (total payments exceed total receipts on the current and capital accounts), the central bank meets the gap by selling foreign exchange from its reserves, so its reserves fall (decline).
  • When there is an overall surplus (receipts exceed payments), the central bank buys the excess foreign exchange, so its reserves rise (accumulate). These are called 'accommodating' or 'balancing' transactions, as opposed to the 'autonomous' transactions on the current and capital accounts that take place for their own sake.

Importance of official reserve transactions:

  1. They make the balance of payments balance — The balance of payments must always balance in the accounting sense. Official reserve transactions are the accommodating item that exactly offsets the overall deficit or surplus on the autonomous items, so that total receipts equal total payments.

  2. They indicate the true BoP position — A drawing down of reserves shows that the country has an overall BoP deficit, while a build-up of reserves shows an overall surplus. The change in reserves is therefore a measure of the country's genuine balance-of-payments position (disequilibrium).
