Ratio analysis studies relationships between financial figures to judge liquidity, solvency, profitability, and efficiency.

Meaning: Ratio Analysis is a technique of financial statement analysis in which relationships between two or more related items (figures) from the Balance Sheet and/or Statement of Profit and Loss are expressed in the form of a ratio (or percentage/proportion/times), in order to draw meaningful conclusions about the financial health and performance of a business.

Objectives of Ratio Analysis:

  1. To assess short-term liquidity: Ratios like the Current Ratio and Quick Ratio help judge whether the firm can meet its short-term obligations as they fall due.
  2. To assess long-term solvency: Ratios like Debt-Equity Ratio help judge whether the firm can meet its long-term liabilities, and how dependent it is on borrowed funds.
  3. To assess profitability: Ratios like Gross Profit Ratio, Net Profit Ratio, and Return on Investment help evaluate how efficiently the business is earning profit on its sales/capital employed.
