Circular Flow of Income and Methods
The simplest way to understand how an entire economy functions is to imagine it as a circular flow between two groups: households and firms.
The Product or Value Added Method
When we want to measure the total value of goods and services produced in an economy over a year, the most natural thought is to collect the value of everything every firm produces and add it up.
Expenditure Method
The expenditure method offers a second, independent way to calculate GDP. Instead of adding up the value added at each stage of production (the value-added method), this approach looks at the total sp…
Income Method
The third way to measure GDP is the income method. The core idea is simple: every rupee spent on final goods (which we measure in the expenditure method) eventually becomes someone's income.
Factor Cost, Basic Prices and Market Prices
For many years, the most widely reported measure of national income in India was GDP at factor cost. The Central Statistics Office (CSO) used to release this as the headline figure.
Some Macroeconomic Identities
Gross Domestic Product measures the aggregate production of final goods and services within a country's domestic territory during a year.
Nominal and Real GDP
Up to this point, we have been working with GDP as if prices never change. That assumption is convenient for building basic concepts, but it is unrealistic.
GDP and Welfare
Can a country’s GDP be taken as an index of the welfare of its people? At first glance, the answer seems yes.
