The Concept Behind Premium on Redemption
When a company issues debentures with a promise to repay them at a premium (e.g., issue at ₹100, redeem at ₹105), the extra ₹5 per debenture is a future obligation. This is not an expense at the time of issue — it is a liability that will crystallise on the redemption date.
The accounting treatment follows the matching principle: the benefit of the funds raised (the debenture proceeds) is enjoyed over the life of the debentures, so the cost of redemption (the premium) should be spread or provided for over that period. However, the standard practice in Indian accounting is to create a Debenture Redemption Reserve (DRR) and to write off the premium against available reserves at redemption.
