Meaning. Life insurance is a contract between an insurer and a policyholder under which the insurer, in return for a stated premium, agrees to pay a fixed sum of money — the sum assured — either on the death of the person whose life is insured or on his survival to the end of a fixed term, whichever the policy provides.
Why it has two elements. In fire or marine insurance the event insured against may never happen. In life insurance the event — death — is certain to occur; only its timing is uncertain. This unique feature lets a life policy do two jobs at once.
1. The element of protection.
- From the day the first premium is paid, the family is covered for the entire sum assured.
- If the life assured dies after paying only one small premium, the family still receives the full sum assured — something ordinary saving can never do, because savings grow only to the amount actually set aside.
- This immediate, full financial security against an untimely death is the protection element.
2. The element of investment.
- Most policies run for many years and return money even on survival.
- Part of each premium, after meeting the cost of protection and expenses, is set aside and earns interest year after year.
- Over a long term this fund grows into a sizeable amount, paid on maturity, often with bonuses — so the policy also works as a disciplined long-term saving and investment.
Balance between the two. Different policy types change the balance: a term plan is almost all protection, while an endowment or money-back plan combines protection with a strong investment element.
