Main question — Demand function and its determinants:
A demand function expresses the quantity demanded of a commodity (Qd) as a mathematical/functional relationship with all the factors that determine/influence it:
Qd = f(Px, Y, Pr, T, Ex, N, ...)
Determinants of demand:
- Price of the commodity (Px) — inverse relationship; demand usually falls as price rises (Law of Demand), other factors constant.
- Income of the consumer (Y) — demand for normal goods rises with income, for inferior goods falls with income.
- Price of related goods (Pr) — for substitutes (e.g. tea/coffee), a rise in one good's price raises demand for the other; for complements (e.g. car/petrol), a rise in one good's price lowers demand for the other.
- Tastes and preferences (T) — a favourable change in taste/fashion for a good raises its demand.
- Expectations of future price (Ex) — if consumers expect prices to rise in future, current demand increases.
- Number/size of consumers/population (N) — a larger consumer base raises aggregate market demand.
OR — Degrees of price elasticity of demand (with diagrams described):
- Perfectly elastic demand (Ed = ∞) — an infinitesimally small rise in price causes demand to fall to zero. Diagram: a horizontal straight demand line parallel to the X-axis.
- Perfectly inelastic demand (Ed = 0) — quantity demanded does not change at all, however much the price changes. Diagram: a vertical straight demand line parallel to the Y-axis.
- Unitary elastic demand (Ed = 1) — percentage change in quantity demanded exactly equals percentage change in price. Diagram: a rectangular hyperbola. …
