(a) Lower MPC flattens AD and lowers the multiplier → equilibrium income falls; (b) higher autonomous consumption shifts AD up → equilibrium income rises.

Equilibrium income is where aggregate demand (AD = C + I) equals aggregate supply (the 45° line). On the Keynesian-cross diagram, AD = A + bY, where A is autonomous expenditure and b is the MPC (the slope).

(a) Decline in the marginal propensity to consume (MPC):

  • MPC is the slope of the consumption/AD line, so a fall in MPC makes the AD line flatter.
  • A lower MPC also means a smaller multiplier (k = 1/(1 − MPC)).
  • The flatter AD line cuts the 45° line at a lower level of income, so the equilibrium level of income falls (and employment falls). The fall in income is larger than the direct effect because of the reduced multiplier.

(b) Increase in autonomous consumption:

  • Autonomous consumption is a part of the intercept (A) of the AD line, independent of income.
  • An increase in it shifts the whole AD line upward (a parallel upward shift).
  • The new AD line cuts the 45° line at a higher income, so the equilibrium level of income rises. Through the multiplier, income rises by (multiplier × increase in autonomous consumption), i.e. ΔY = k × ΔA. …
