An account records the effects of transactions by gathering, in one place, every entry relating to a single item (person, asset, expense, income) on a two-sided record — the left debit side and the right credit side. Increases go on one side and decreases on the other per the rules of debit and credit, and the balance (difference of the two sides) shows the net effect on that item.

How accounts record the effects of transactions

  1. Each item has its own account — For every distinct item dealt with by the business (cash, a debtor, a creditor, purchases, sales, salaries, etc.), a separate account is opened in the ledger. All transactions affecting that item are recorded in its account.

  2. Two sides for two opposite effects — Every account is divided into two sides: the debit side (left) and the credit side (right). This two-sided form allows the two opposite effects — increases and decreases — of transactions to be recorded separately.

  3. Increases and decreases recorded per the rules — Depending on the type of account, one side records increases and the other records decreases:

Type of accountRecorded on debit sideRecorded on credit side
AssetsIncreaseDecrease
Expenses / LossesIncreaseDecrease
LiabilitiesDecreaseIncrease
CapitalDecreaseIncrease
Revenue / GainsDecreaseIncrease
  1. Collecting all effects together — As transactions occur, their effects are posted to the appropriate side of the account. Over a period, the account therefore holds a complete, classified record of all increases and decreases in that item.

  2. The balance shows the net effect — The difference between the total of the two sides is the balance of the account, which shows the net effect of all the transactions on that item — for example, the closing balance of the Cash Account shows how much cash the business has left, and the balance of a creditor's account shows how much is still owed.

✓Final answer

Accounts record the effects of transactions by keeping a separate two-sided (debit and credit) record for each item, entering increases on one side and decreases on the other according to the rules of debit and credit; the balance (difference between the two sides) then shows the net effect of all transactions on that item.
