Banks create money via fractional reserves: each deposit is partly lent, re-deposited and lent again, multiplying the money supply.

Commercial banks are called 'creators of money' because of the process of credit (money) creation, which can be described in three points:

  1. Fractional reserve system – banks keep only a small fraction of their deposits as cash reserves (the required reserve ratio) to meet withdrawals, because experience shows that all depositors do not withdraw at once. The rest of the deposit is available for lending.
  2. Lending re-creates deposits – when a bank lends the surplus, the borrower spends it; this money comes back into the banking system as fresh (derivative) deposits with some bank, which again keeps a fraction as reserve and lends the rest. The process repeats in successive rounds. …
