The need for it arises because a business dealing internationally faces realities that a purely domestic business does not: an importer must pay a foreign supplier in a foreign currency; an exporter must fund its operations during the gap between shipping goods and actually receiving payment; a business setting up an overseas subsidiary or joint venture needs far larger, longer-term capital than routine domestic expansion; and any business earning or paying in a foreign currency is exposed to exchange-rate movements that can affect its profitability. Once a business becomes large enough, it may also need to tap international capital markets and institutions because its domestic market alone cannot supply funds at the scale required.
Within this broader need, financing and securing a single international trade transaction specifically relies on two long-established instruments. A Letter of Credit is a guarantee issued by the importer's bank, assuring the exporter that payment will be made once the exporter presents the exact shipping and trade documents specified in the credit -- such as the bill of lading, invoice, and insurance certificate -- within the agreed time. This protects the exporter from the risk of non-payment and protects the importer from paying before the goods are actually shipped as promised, and because a bank stands behind the guarantee, it is regarded as one of the safest methods of settling international trade payments. …
