Financial statements — the Trading and Profit and Loss Account and the Balance Sheet — are the end-products of accounting; they tell users how much profit was earned and what the financial position of the business is.

What are financial statements? They are the summarised statements prepared at the end of an accounting period from the trial balance and adjustments. The two principal statements are:

  • the Trading and Profit and Loss Account — an income statement showing the profit earned or loss incurred; and
  • the Balance Sheet — a position statement showing assets, liabilities and capital on the closing date.

Information provided by financial statements

  1. Profitability — gross profit/loss (Trading Account) and net profit/loss (Profit and Loss Account) for the period.
  2. Financial position — the nature and value of assets, the amount of liabilities, and the owner's capital as on the closing date (Balance Sheet).
  3. Earning capacity and operating efficiency — how effectively resources have been used, judged from margins and expense levels.
  4. Solvency and liquidity — whether the firm can meet its short-term and long-term obligations.
  5. Information for decision-making — to owners (return on capital), creditors and bankers (safety of dues), investors (whether to invest), employees, government (tax) and researchers.
  6. A basis for comparison and control — over different years and against other firms.
