Average profit = ₹5,00,000; goodwill at four years' purchase = ₹5,00,000 × 4 = ₹20,00,000.

Concept

This is the simplest goodwill valuation used in NCERT Class 12 Accountancy — the average profit method. Goodwill is estimated as a certain number of years' purchase of the firm's average maintainable profit, on the idea that a buyer would pay for a few years' worth of the firm's typical earnings above and beyond its net assets.

Working Notes

  • Total profit of the last three years = ₹5,00,000 + ₹4,00,000 + ₹6,00,000 = ₹15,00,000
  • Number of years = 3
  • Average profit = ₹15,00,000 ÷ 3 = ₹5,00,000
  • Number of years' purchase = 4

Solution

Goodwill = Average profit × Number of years' purchase = ₹5,00,000 × 4 = ₹20,00,000.

✓Final answer

Value of the firm's goodwill = ₹20,00,000.
