Question 100 of 104
Q.

(A) (I) Estimate the value of subsistence level of consumption expenditure from the following data about an economy which is in equilibrium : (i) National Income (Y) = ₹ 1,200 crore (ii) Marginal Propensity to Save (MPS) = 0.20 (iii) Investment Expenditure (Ī) = ₹ 100 crore (II) "An economy facing an increase in unintended accumulation of inventories would try to reduce Aggregate Demand." Defend or refute the above statement with valid arguments. OR (B) (I) Complete the following table :

SituationChange in Investment (ΔI)Change in Income (ΔY)Marginal Propensity to Consume (MPC)Investments Multiplier (K)
(a)200(i)0.8(ii)
(b)(iii)2000(iv)4
(c)1000(v)0.5(vi)

(II) Identify the monetary measures being referred to in the following statements. Discuss whether the tool would be used during a situation of excess demand or deficient demand. (i) Selling off government securities (G-Sec) to public by the central bank. (ii) Encourage commercial banks to park their surplus funds with the Reserve Bank of India (RBI).

Part (a): subsistence (autonomous) consumption = ₹140 crore; and the inventory statement is refuted — unintended stock build-up means excess supply, so firms cut output (AS), not AD. Part (b): the multiplier table fills to (i) 1000, (ii) 5, (iii) 500, (iv) 0.75, (v) 2000, (vi) 2; and both monetary tools (open-market sale of G-Secs; higher reverse repo rate) are used to fight excess demand.

Part (a)

(I) Subsistence level of consumption

Y=C+Iˉ,C=Cˉ+b Y,b=MPC=1−MPSY = C + \bar{I}, \qquad C = \bar{C} + b\,Y, \qquad b = \text{MPC} = 1 - \text{MPS}

With MPS =0.20= 0.20, MPC b=0.80b = 0.80. At equilibrium:

Y=Cˉ+0.8 Y+IˉY = \bar{C} + 0.8\,Y + \bar{I}

1200=Cˉ+0.8(1200)+1001200 = \bar{C} + 0.8(1200) + 100

1200=Cˉ+960+100=Cˉ+10601200 = \bar{C} + 960 + 100 = \bar{C} + 1060

Cˉ=1200−1060=140 crore\bar{C} = 1200 - 1060 = 140 \text{ crore}

The subsistence (autonomous) consumption is ₹140 crore.

(II) Unintended inventory accumulation …
