An individual demand function focuses mainly on own price; a market demand function also includes population. The chief factors determining demand are own price, consumer income, prices of substitutes and complements, tastes and preferences, expectations of future price, and population/number of buyers.
Meaning of Demand Function
A demand function shows, in functional form, how the quantity demanded of a commodity depends on the factors influencing it. It can be written as:
Dx = f(Px, Y, Pr, T, E)
where Dx = quantity demanded of good X, Px = price of X, Y = consumer's income, Pr = prices of related goods, T = tastes and preferences, E = expectations. When only own price varies and other factors are held constant, we get the ordinary (price) demand function Dx = f(Px).
Factors Determining Demand for a Good
- Price of the good (Px) — the most important factor; by the law of demand, quantity demanded falls as price rises and vice versa.
- Income of the consumer (Y) — for normal goods demand rises with income; for inferior goods demand falls as income rises.
- Prices of related goods (Pr):
- Substitutes — a rise in the price of a substitute (e.g. tea) raises demand for the good (coffee).
- Complements — a rise in the price of a complement (e.g. petrol) lowers demand for the good (cars).
- Tastes and Preferences (T) — fashion, habits, advertisement and climate change the demand for a good.
