Basic factors affecting the amount of depreciation
- Cost of the asset: This is the total acquisition cost — the purchase price plus freight, transit insurance, loading/unloading, installation and any other expense incurred to bring the asset to its present location and working condition. A higher cost means a higher depreciable base.
- Estimated useful (economic) life: The period over which the asset is expected to be used productively by the business (which may be shorter than its physical life). The longer the useful life, the smaller the annual charge.
- Estimated residual (scrap/salvage) value: The amount the business expects to realise by selling or disposing of the asset at the end of its useful life, net of dismantling/removal costs. A higher scrap value reduces the amount to be depreciated.
