The three fundamental steps

  1. Recording (Identifying and Recording) — The first step is to identify the transactions and events of a business that can be measured in money and to record them in a systematic manner in the book of original entry, called the journal (or in special subsidiary books). Recording is done on the basis of source documents which provide evidence of each transaction.

  2. Classifying — Once recorded, transactions of a similar nature are grouped together. This is done by posting the journal entries to the relevant accounts in the ledger. Classification brings together, in one place, all entries relating to a particular account (e.g. all cash transactions in the Cash Account), so that the position of each account can be seen.

  3. Summarising — The classified information is then presented in a form that is useful to the users of accounts. This involves preparing the trial balance and, from it, the financial statements — the Trading and Profit & Loss Account and the Balance Sheet — which summarise the results and financial position of the business. This summarised information is finally analysed, interpreted and communicated to users.
