Goodwill (average-profit method) = Average Profit x years' purchase. Example gives Rs.1,00,000.

The average-profit method values goodwill on the basis of the firm's average past earnings. Steps:

  1. Take the profits of the agreed number of past years and adjust them for any abnormal/non-recurring items (abnormal loss added back, abnormal gain removed).
  2. Compute Average Profit = Total adjusted profits / Number of years.
  3. Goodwill = Average Profit x Number of years' purchase. Example: profits of the last 3 years are Rs.40,000, Rs.50,000 and Rs.60,000.
