Goodwill is valued by (a) average-profit, (b) super-profit and (c) capitalisation methods, each with its own formula.

Methods of valuation of goodwill:

  1. Average Profit method:
  • Average Profit = total adjusted past profits / number of years (simple or weighted).

  • Goodwill = Average Profit x Number of years' purchase.

  1. Super Profit method:
  • Normal Profit = Capital Employed x Normal Rate of Return.

  • Super Profit = Average Profit - Normal Profit.

  • Goodwill = Super Profit x Number of years' purchase.

  • (A refinement is the annuity method: Goodwill = Super Profit x annuity/present-value factor.)

  • (a) Capitalisation of average profit: Capitalised value = Average Profit x 100/Normal Rate; Goodwill = Capitalised value - Net Assets (capital employed).
