Excess demand is aggregate demand exceeding full-employment aggregate supply (the inflationary gap); it is caused by higher government spending, lower taxes, more money/credit, more investment, exports or consumption.

Meaning of Excess Demand:

Excess demand is a situation in which aggregate demand (AD) is greater than aggregate supply (AS) at the full-employment level of output. Since the economy is already at full employment, output cannot increase further; the excess of demand only pushes up the general price level, causing inflation. The amount by which aggregate demand exceeds the full-employment level of aggregate demand is called the inflationary gap.

Important causes of excess demand:

  1. Increase in government expenditure — When the government spends more (on public works, subsidies, salaries, etc.) without a matching rise in output, aggregate demand rises, creating excess demand.

  2. Decrease in taxes — A reduction in taxes leaves people with more disposable income, increasing consumption and investment demand.

  3. Increase in money supply and availability of cheap credit — When the central bank follows an easy (cheap) money policy, more credit is available at lower interest, raising investment and consumption demand.

  4. Increase in investment — A rise in private or public investment directly increases aggregate demand (and, through the multiplier, income).

  5. Increase in exports — A rise in exports increases the demand for domestically produced goods, adding to aggregate demand.

  6. Increase in propensity to consume — If households decide to consume a larger part of their income (higher MPC) or reduce saving, consumption demand rises.
