Public goods are non-rival and non-excludable, so the free-rider problem stops private markets from supplying them — therefore the government must provide them.

A public good is a good that has two essential characteristics:

  1. Non-rivalry in consumption — consumption by one person does not reduce the amount available to others; many people can enjoy it simultaneously (e.g. the benefit of national defence or a lighthouse).

  2. Non-excludability — it is not possible (or not feasible) to exclude any person from enjoying the good, even if that person does not pay for it.

Why private markets fail to provide public goods:

  1. The free-rider problem — Since no one can be excluded from the benefit (non-excludability), each individual has an incentive to enjoy the good without paying for it, hoping others will pay. If everyone behaves as a free rider, no one pays, and a private profit-seeking firm gets no revenue. Therefore private firms are unwilling and unable to supply such goods.
  2. No market price / demand revelation — Because of non-rivalry and non-excludability, there is no way to charge a market price per unit, and consumers do not reveal their true willingness to pay. The market mechanism (demand–supply) breaks down. Role of the government: Since the market cannot efficiently provide public goods, the government steps in and provides them, financing the cost through taxes collected compulsorily from the public. Because taxes are compulsory, the free-rider problem is overcome — everyone contributes. Examples of public goods provided by the government are national defence, law and order, public roads, street lighting, flood-control systems and public parks. …
