Q.Explain in detail the functions of a Stock Exchange.
A stock exchange is far more than a trading venue — it performs a wide range of functions that support both individual investors and the national economy.
1. Liquidity and marketability. By providing a ready, continuous market, a stock exchange allows an investor to convert a security into cash, or cash into a security, quickly and at a fair price. This liquidity is what makes investing in shares attractive compared with illiquid assets.
2. Price discovery. The continuous interaction of a large number of buyers and sellers on the exchange helps arrive at prices that genuinely reflect the demand for, and supply of, a security, as well as the issuing company's prospects.
3. Safety of transactions. Only registered members can transact on the exchange, and every trade is guaranteed by a clearing corporation, which greatly reduces the risk of default or fraud compared with unregulated, off-market dealing.
4. Contribution to economic growth. By channelling the savings of millions of small investors into the shares and debentures of companies, the stock exchange supports capital formation, funds industrial expansion, and thereby contributes to overall economic growth.
5. Spreading the equity cult. Easy, safe access to share ownership through the exchange encourages a much wider section of the public to invest directly in companies rather than keeping their savings idle or only in bank deposits.
6. Scope for healthy speculation. Within limits set by SEBI, speculative trading adds depth and turnover to the market, helping absorb sudden shifts in demand or supply without excessive price swings.
7. Mobilisation of savings. The exchange converts scattered, small individual savings into a large pool of investible capital available to industry and government.
8. Barometer of the economy. Since share prices and market indices such as the Sensex and Nifty respond quickly to business and economic news, the stock exchange's overall movement is widely used as an indicator of the economy's health.
Together, these functions explain why a well-functioning stock exchange is considered indispensable to a modern market economy, and why AP Intermediate Commerce examiners regularly set this as a full essay question.
A stock exchange provides liquidity, enables price discovery, ensures safety of transactions, aids capital formation, spreads equity ownership, permits controlled speculation, mobilises savings, and acts as the economy's barometer.
