Debentures are issued at ₹90, creating a ₹50,000 discount that is written off over the debentures' life in the ratio of the face value outstanding each year (5:5:4:3:2:1). Interest at 10% p.a. is paid half-yearly, and 1,000 debentures are redeemed at par on every 31 March from 2021 through 2025.

Concept

When debentures are issued at a discount and then redeemed in annual instalments by draw of lots, the discount is not written off equally each year. It is written off in proportion to the face value of debentures outstanding in each year, because more debentures (and hence more benefit of the borrowing) remain outstanding in the early years. Interest on debentures is a charge against profit and is calculated at the coupon rate on the face value still outstanding during each period.

Working Note 1 — Issue price and discount

  • Face value = 5,000 × ₹100 = ₹5,00,000
  • Discount at 10% = ₹50,000; issue price = ₹90 per debenture; cash received = ₹4,50,000.

Working Note 2 — Discount written off (ratio of debentures outstanding)

Redemption of 1,000 debentures begins on 31.03.2021, so the debentures outstanding during each year are:
