Credit creation is the process by which the banking system, starting from a single fresh deposit, generates a much larger total volume of deposits and loans across the system than the original amount deposited.

The mechanism: suppose a bank receives a deposit of ₹1,00,000 and is required to keep a cash reserve ratio (CRR) of 10%. It keeps ₹10,000 as reserve and lends out ₹90,000. The borrower spends this, and whoever receives it deposits it into a bank account — which again keeps 10% as reserve (₹9,000) and lends out the remaining ₹81,000, and the cycle continues, each round smaller than the last (₹1,00,000 → ₹90,000 → ₹81,000 → ...). …
