Open economy = one that trades and has capital flows with the rest of the world; exchange rate = the price of one currency in terms of another.

(i) Open Economy: an economy that interacts with the rest of the world through:

  • Trade in goods and services (exports and imports),
  • Financial flows (borrowing, lending and investment across borders). Such an economy is influenced by foreign prices, exchange rates and world conditions. Its opposite is a closed economy, which has no economic links with other countries. Almost all real-world economies, including India, are open economies.

(ii) Exchange Rate: the price of one currency expressed in terms of another currency — the number of units of domestic currency required to buy one unit of foreign currency (e.g. Rs.80 per one US dollar). It may be:
