Propensity to Save measures what fraction of income is saved; the saving function shows saving starting negative at low income and rising steadily as income grows, with slope equal to MPS.

Propensity to Save (1 mark):

Since all income is either consumed or saved (Y = C + S), the propensity to save is the counterpart of the propensity to consume:

  • Average Propensity to Save (APS) = S/Y — the ratio of total saving to total income at a given level of income.
  • Marginal Propensity to Save (MPS) = ΔS/ΔY — the fraction of an ADDITIONAL rupee of income that is saved rather than consumed. Since Y = C+S at every level, it follows that APC + APS = 1 and MPC + MPS = 1.

The Saving Function, with schedule and diagram (5 marks):

The saving function is written as: S = −a + (1−b)Y, where "a" is the autonomous consumption (consumption that occurs even at zero income, financed by dissaving/borrowing) and "b" is the MPC, so (1−b) is the MPS.
