Q.C. Ltd. has outstanding 11,00,000, 10% debentures of ₹200 each, on April 1, 2017. The Board of Directors have decided to purchase 20% of own debentures for cancellation at ₹200 each. Record necessary entries for the same.
C Ltd. buys 20% of its 11,00,000 debentures — i.e. 2,20,000 debentures of ₹200 — in the open market at ₹200 each (at par) for cancellation. The purchase price of ₹4,40,00,000 equals their face value, so there is no profit or loss on cancellation and nothing goes to Capital Reserve.
Concept
A company may buy its own debentures in the open market for cancellation. The debentures bought are first recorded in an Own Debentures A/c and then cancelled against the Debentures A/c. If the purchase price is less than the face value, the saving is a profit on cancellation transferred to Capital Reserve; if it is more, the excess is a loss. Here the purchase is at par, so no profit or loss arises.
Working Note
- Debentures outstanding = 11,00,000 of ₹200 each
- 20% purchased for cancellation = 20% of 11,00,000 = 2,20,000 debentures
- Face value of debentures cancelled = 2,20,000 × ₹200 = ₹4,40,00,000
- Purchase price = 2,20,000 × ₹200 = ₹4,40,00,000 (at par)
- Profit/loss on cancellation = ₹4,40,00,000 − ₹4,40,00,000 = Nil

A profit on cancellation of own debentures (when bought below face value) is transferred to Capital Reserve — this is unlike a premium on redemption, which is never credited to Capital Reserve. Here the purchase is at par, so no such transfer arises.
2,20,000 own debentures (₹4,40,00,000 face value) are purchased at par and cancelled: Own Debentures A/c Dr. ₹4,40,00,000 / To Bank, then 10% Debentures A/c Dr. ₹4,40,00,000 / To Own Debentures A/c. No profit or loss, hence no Capital Reserve entry.
