In a two-sector model, income flows households → firms → households continuously and equally.

Circular flow in a two-sector economy (households and firms, no government or foreign trade, and all income is spent):

Real flow: Households own and supply factor services (land, labour, capital, enterprise) to firms; firms supply goods and services back to households.

Money flow: Firms pay factor incomes (rent, wages, interest, profit) to households; households spend this income as consumption expenditure on the goods and services produced by firms, which returns to firms as sales revenue.

Diagram (described): Two boxes — Households and Firms. The upper pair of arrows shows factor services flowing from households to firms and factor payments flowing back (money). The lower pair shows goods & services flowing from firms to households and consumption expenditure flowing back to firms.
