Fiscal policy = government's use of taxation, public expenditure and public borrowing to stabilise the economy; it increases spending/cuts taxes in a recession and does the reverse during inflation.

Fiscal policy is the policy under which the government uses its budget — taxes, expenditure and borrowing — to influence the level of output, employment and prices in the economy. The main steps (instruments) taken by the government are:

  1. Taxation policy: The government changes direct and indirect taxes. During inflation it raises taxes to reduce people's purchasing power and curb demand; during a recession/depression it lowers taxes to leave more income with the public and boost demand.

  2. Public expenditure policy: The government changes its spending on public works, infrastructure, subsidies and welfare. During a slump it increases expenditure to raise aggregate demand and create employment; during inflation it cuts expenditure to reduce demand.

  3. Public debt / borrowing policy: The government manages borrowing from the public and the banking system. Borrowing during inflation mops up surplus purchasing power; spending borrowed funds during a depression raises demand.
