The government budget is a key economic-policy tool for reallocation of resources, redistribution of income, economic stability, and growth of the economy.

A government budget is far more than an account of receipts and expenditure; it is a major instrument of economic policy through which the government pursues several objectives:

  1. Reallocation of resources: Through taxes and subsidies the government directs resources into socially desirable channels. It taxes or discourages harmful goods (like tobacco) and gives subsidies/tax concessions to encourage useful production (like essential goods and small industries) and to provide public goods such as roads and defence.

  2. Redistribution of income (reducing inequality): By imposing higher taxes on the rich and spending on welfare, subsidies and transfer payments for the poor, the budget reduces inequalities of income and wealth and promotes social justice.

  3. Economic stability: The budget is used to control business-cycle fluctuations. During inflation the government runs a surplus budget (raising taxes, cutting spending); during a recession it runs a deficit budget (cutting taxes, raising spending) to maintain stable prices and employment.
