(a) Three-sector circular flow model (with diagram, described in words):

The three-sector model consists of households, firms and the government. The two-sector flow between households and firms continues, and the government is added as a third sector that both withdraws money from and injects money into the flow.

Government's role in the flow:

  • Taxes (leakages): The government collects taxes from both households (income tax) and firms (corporate tax). These are withdrawals from the circular flow.
  • Government expenditure (injections): The government spends this revenue by buying goods and services from firms, paying salaries and factor incomes to households, and giving subsidies and transfer payments (pensions, scholarships). These are additions to the flow.

Arrows run from households and firms to the government showing tax payments, and arrows run from the government back to households and firms showing government spending, subsidies and transfer payments.)

Equilibrium is maintained when total leakages (taxes) equal total injections (government spending), keeping income, output and expenditure equal. The three-sector model is more realistic than the two-sector model because it recognises the government's active role in the economy.
