Concept First: Why This Works
The Quick Ratio (also called Acid-Test Ratio) is a stricter measure of liquidity than the Current Ratio. It excludes Inventory because inventory takes time to sell and convert into cash. The formula is:
Quick Ratio = Liquid Assets / Current Liabilities
Here, Liquid Assets are given as ₹24,00,000 and the Quick Ratio is 2:1. This means for every ₹2 of Liquid Assets, there is ₹1 of Current Liabilities.
The Current Ratio includes all current assets, including inventory. Its formula is:
Current Ratio = Current Assets / Current Liabilities
Current Assets = Liquid Assets + Inventory
So once we find Current Liabilities from the Quick Ratio, we can add Inventory to Liquid Assets to get Current Assets, and then compute the Current Ratio.
A common mistake is to directly use the Quick Ratio to find Current Assets. Remember: the Quick Ratio uses only Liquid Assets, not all Current Assets. Inventory is added separately.
Step-by-Step Solution
Step 1: Find Current Liabilities using the Quick Ratio
Quick Ratio = Liquid Assets / Current Liabilities
2 / 1 = ₹24,00,000 / Current Liabilities
Cross-multiplying:
2 × Current Liabilities = ₹24,00,000
Current Liabilities = ₹24,00,000 / 2
Current Liabilities = ₹12,00,000 …
