Meaning
Profit is the reward of the entrepreneur (organiser) for his functions of organising the business, taking decisions, and bearing risk and uncertainty. In the theory of distribution, profit is divided into gross profit and net profit.
Gross Profit
Gross profit is the total surplus that remains with the entrepreneur after he has paid all his explicit or out-of-pocket costs (wages to hired workers, rent for hired land, interest on borrowed capital, cost of raw materials, etc.). It is thus a mixed quantity.
Components of Gross Profit
- Implicit rent — rent of the entrepreneur's own land or building used in the business.
- Implicit wages — reward for the entrepreneur's own labour and management.
- Implicit interest — interest on the entrepreneur's own capital invested.
- Depreciation and maintenance charges — provision for wear and tear and replacement of machinery.
- Normal profit — the minimum profit necessary to keep the entrepreneur in the business.
- Net profit — the true, pure profit (explained below).
Net Profit
Net profit is the pure profit of the entrepreneur. It is obtained by deducting from gross profit all the implicit payments (implicit rent, implicit wages, implicit interest), depreciation and normal profit. It is the genuine reward for the special functions of the entrepreneur.
