It is important because it reveals relationships between economic variables, forms the basis of regression and prediction, helps test theories and guides business forecasting. Meaning: Correlation is a statistical technique that studies the relationship between two or more variables and measures the degree and direction in which they are related. When an increase in one variable is accompanied by an increase in another, there is positive correlation; when an increase in one is accompanied by a decrease in the other, there is negative correlation. The degree of relationship is shown by the coefficient of correlation, which lies between minus one and plus one — plus one is perfect positive correlation, minus one is perfect negative correlation, and zero means no correlation.
Importance of correlation:
- Shows relationships between variables. It tells us whether two variables such as price and demand, or income and consumption, are related and how closely.
- Basis for estimation and regression. Once a correlation is established, regression analysis can be used to estimate or predict the value of one variable from another.
- Useful in economic analysis. It helps test and verify economic relationships, for example between rainfall and crop output, or interest rates and investment.
