In the absence of a provision in the partnership deed, the deficiency arising out of a guarantee of profit to a partner is borne by the other partners in their profit-sharing ratio.

Concept and Accounting Treatment

A guarantee of profit is a promise made by one or more partners (or all partners) to a partner that their share of profit will not be less than a specified minimum amount. If the actual profit share of the guaranteed partner falls short of the guaranteed amount, the deficiency must be met by the partners who gave the guarantee.

The Partnership Deed is the written agreement among partners that governs their rights, duties, and the conduct of the business. It typically specifies the profit-sharing ratio, interest on capital, salaries, commissions, and any guarantees. However, if the deed is silent on how a guarantee deficiency is to be borne, the law steps in.

According to the Indian Partnership Act, 1932, in the absence of any agreement to the contrary:

  • The deficiency (shortfall) is treated as a loss to be borne by the other partners.
  • This loss is shared by them in their existing profit-sharing ratio (i.e., the ratio in which they share profits and losses generally).
Watch out

Common Mistake

Many students mistakenly think the deficiency is borne equally or in the capital ratio. The correct rule is: in the profit-sharing ratio of the other partners (excluding the guaranteed partner). If the guarantee is given by only some partners, only those partners bear the deficiency in their ratio.

Solution

The answer is straightforward — no journal entry or ledger is required for this conceptual question. The rule is:

Deficiency borne by other partners = Deficiency amount × (Individual partner's profit share / Total profit share of all other partners)
