Meaning of overhead. Costs are of two kinds. Direct costs — direct material, direct labour and direct expenses — can be traced conveniently and wholly to a particular cost unit and together form the prime cost of a product. All the remaining costs, which are incurred for the benefit of production as a whole but cannot be economically identified with any one unit, are overheads. Factory rent, the salary of the works manager, depreciation of shared machinery and factory lighting are all overheads: they are necessary for production, yet no single table or shirt can be said to have 'used' a specific, traceable part of them.

Overhead is also known as indirect cost, on-cost, supplementary cost or burden. Whatever the name, its defining feature is that it cannot be conveniently and wholly charged to one unit of output and so must be spread over output on a reasonable basis through the steps of collection, allocation, apportionment and absorption.

The three elements of overhead:

  1. Indirect material — material that does not form part of the finished product, or cannot be traced to it economically: lubricating oil, cotton waste, consumable stores, small tools.
  2. Indirect labour — wages and salaries of those who do not work directly on the product: the foreman, storekeeper, timekeeper, sweeper and works manager.
  3. Indirect expenses — all other indirect costs: factory rent, insurance, depreciation, power, lighting, repairs, telephone and postage.

Getting overhead right matters because if it is spread over products unfairly, every product cost is distorted, leading to wrong pricing and wrong decisions.
