National income is the total factor income of normal residents in a year (NNP at FC). The production method sums net value added by all producers and adds net factor income from abroad.

Meaning of National Income:

National income is the sum total of the factor incomes — rent, wages, interest and profit — earned by the normal residents of a country for their productive services during an accounting year. In national-income terms it is equal to Net National Product at Factor Cost (NNP at FC). It is a flow measured over a year and reflects the economic performance of a country.

Production (Value-Added) Method:

This method measures national income by estimating the value added by every producing enterprise in the economy. The steps are:

  1. Classify all producing enterprises into industrial sectors — primary (agriculture, mining), secondary (manufacturing) and tertiary (services).

  2. Estimate the Gross Value of Output of each enterprise = (quantity of output × price) + change in stock.

  3. Deduct Intermediate Consumption (the value of raw materials and inputs purchased from other firms) from the value of output to get Gross Value Added at Market Price (GVA at MP). This step avoids the problem of double counting, because only the value added at each stage is counted.

  4. Sum the gross value added of all enterprises in all sectors to obtain Gross Domestic Product at Market Price (GDP at MP).

  5. Deduct Depreciation (consumption of fixed capital) from GDP at MP to get Net Domestic Product at MP; then deduct Net Indirect Taxes (indirect taxes − subsidies) to get Net Domestic Product at Factor Cost (domestic income).

  6. Add Net Factor Income from Abroad (NFIA) to domestic income to obtain National Income (NNP at FC).
