Q.Jeevan and Kavi were partners in a firm with capitals of ₹ 12,00,000 and ₹ 15,00,000 respectively. Annual salary of the partners was ₹ 2,00,000 each. The market rate of interest was 10%. During the previous three years the profits were ₹ 8,00,000, ₹ 9,00,000 and ₹ 7,00,000. The goodwill of the firm is to be valued at 2 years' purchase of the last 3 years' average super profits. Calculate the goodwill of the firm.

Goodwill = 2 years' purchase of super profit. Average profit Rs 8,00,000 minus partners' salaries Rs 4,00,000 = adjusted profit Rs 4,00,000; normal profit Rs 2,70,000; super profit Rs 1,30,000; goodwill = 1,30,000 x 2 = Rs 2,60,000.

Concept: Super Profit Method

Goodwill under the super profit method values a firm's ability to earn more than a normal return on its capital. Super profit = adjusted average profit - normal profit, and goodwill = super profit x number of years' purchase.

A crucial adjustment: when the partners work in the firm and are entitled to remuneration, that remuneration is a charge against profit for goodwill purposes. The profits given (Rs 8,00,000, Rs 9,00,000, Rs 7,00,000) are before charging the partners' salaries, so the salaries must be deducted to find the true maintainable profit. If they were not deducted, the firm's earning power would be overstated.
