The principal techniques (tools) of financial statement analysis are:

  1. Comparative statements — the statements of two or more periods are set side by side and, for each item, the absolute change (in rupees) and the percentage change are computed. This is horizontal analysis; it shows the direction and size of change in each item over time.
  2. Common-size statements — every item is expressed as a percentage of a common base (revenue from operations for the income statement, total assets for the balance sheet). This is vertical analysis; it shows the internal composition of a statement and makes firms of different sizes comparable.
  3. Trend analysis — one or a few key items are tracked over a run of years, the earliest year taken as the base = 100, and each later year expressed as a trend percentage. It shows the long-run direction of an item.
  4. Ratio analysis — meaningful relationships between two related figures are expressed as ratios or percentages (e.g. current assets to current liabilities). (Studied as a separate chapter.) …
